Exploration of Government Policies to Achieve the Inflationary Target
The aim of this essay is to explain to the reader what is meant by the
term ‘inflation’ and to outline the policies used by the government to
achieve its inflationary target. To help me achieve my aim I am going
to use various resources throughout the essay, this includes slides
provided during lectures, materials received in tutorials and internet
sites with the relevant information for me to complete my aim.
Inflation is the increase in the costs to produce a product. When
these costs rise, the value of money falls, meaning that when there is
inflation our money buys us less. There are many different types of
inflation and examples of these are demand pull inflation and cost
push inflation.
The control over inflation has become one of the government’s main
objectives. There can be lots of different reasons for inflation such
as excess demand for goods and service or cost-push inflation, etc.
To help control this, different policies have been set to help the
government achieve the inflationary target. However it is not that
easy to predict inflation. Many different decisions are made by large
or small businesses every day that could affect inflation such as an
increase in selling price or a change in import or export of goods.
Also a change in inflation abroad can affect the UK if goods are being
imported from that country, often a higher payment will be needed to
pay for the import and this raises production costs for the UK.
Inflation measures the annual rate of change of the general price
level in the economy. One way of measuring inflation is RPI, retail
price index. This measures how the price of household goods has
changed over a certain period. Each item is given a ‘weight’ to
calculate the percentage of RPI. I have taken the table from the
lecture slides to give an example of goods RPI weights.

The purpose dealt with the cause and effect piece and problem/ solution structure.

Before starting to explain inflation it is necessary first to define it. Inflation can be described as a positive rate of growth in the general price level of goods and services. It is measured as a percentage increase over time in a price index such as the GDP deflator or the Retail Price Index. The RPI is a basket of over six hundred different goods and services, weighted according to the percentage of how much household income they take up. There are two measurements of this: the headline rate (includes all the items in the basket) and the underlying rate (RPIX) which excludes mortgage interest payments. It is the RPIX which is used more often in this country, as a feature of the UK when compared to the rest of Europe is a very high proportion of owner/occupier homeowners. This means that many people have mortgages, and as such, changes in interest rates (to control inflation) can artificially raise the headline rate.
Empirical literature examining the determinants of inflation has mostly viewed it as a monetary phenomenon. This viewpoint basically stems from Milton Friedman’s famous dictum that inflation is always and everywhere a monetary phenomenon. However, the conjecture of Friedman has recently come under attack. In fact, there appears to be virtually no correlation between money growth and inflation since the early 1980s. This leads to evolution of the argument known as Fiscal Theory of Price Level (FTPL). To capture the nonmonetary aspects of inflation, a number of economists investigate the main political, institutional and economic determinants of inflation across countries and over time. For instance, Aisen and Veiga (2006) conclude that political instability leads to higher inflation. Their study reveals that an additional government crises and a cabinet change which are used as proxy for measuring political instability raise inflation rate by 16.1% and 9.1% respectively. In another study, Aisen and Veiga (2008) extend their work to further analyze the effect of political instability, social polarization and the quality of institutions on inflation volatility. They argue that politically unstable and socially polarized countries with weak institutions are more exposed to political shocks that result in discontinuous monetary and fiscal policies which in turn result in higher inflation volatility. The intuition is that rising inflation instability creates frictions on market which reduces economic efficiency and causes the prevailing price in the economy to deviate from the price which would otherwise have been determined in presence of stable price level. Inflation is one of the main reasons for the minimum wage being at a low level. In the United States workers are earning less than they did in the seventies. Last year in the United States approximately three million people of the working class dropped below the national poverty level. Minimum wage laws are established by the federal and state governments to help balance out the amounts of money people earn. It prevents one person or persons from making all the money, and some making very little. The term income distribution is where everyone would earn the same amount of money. This is not something that could really happen because everyone has different levels of education and different trades. Minimum wage is a way to try to keep the income distribution fairly equal. The views on raising the minimum wage are very different from person to person.
