Difficulties in Formulating Macroeconomic Policy Policy makers try to influence the behaviour of broad economic aggregates in order to improve the performance of the economy. The main macroeconomic objectives of policy are: a high and relatively stable level of employment; a stable general price level; a growing level of real income (economic growth); balance of payments equilibrium, and certain distributional aims. This essay will go through what these difficulties are and examine how these difficulties affect the policy maker when they attempt to formulate macroeconomic policy. It is difficult to provide a single decisive factor for policy evaluation as a change in political and/or economic circumstances may result in declared objectives being changed or reversed. Economists can give advice on the feasibility and desirability of policies designed to attain the ultimate targets, however, the ultimate responsibility lies with the policy maker. Policy makers are continually trying to formulate policies that will help the economy achieve these objectives. However, there are numerous difficulties which policy makers are faced with. In a democratic society like the UK, the macroeconomic objectives are not under the sole control of the Government. For example, the level of employment depends on the decisions not only of the government (e.g. for employment in the public sector) but also of private firms as to how many workers they wish to employ. Also, membership to international organisations (i.e. WTO or EU etc.) means that the international regulations and directives must be adhered to and cannot be altered. Therefore, the freedom of action of the policy maker is restricted, as the new policy must function along side existing international policies. Most policies are designed against the background of a theoretical model. However, there is no ‘true’ model and so different policy makers and economists may have different views to certain economic variables. Therefore, each policy maker will formulate different policies based on their views in order to achieve the same objective. For example, Keynesians view that consumption expenditure depends upon current disposable income. Whereas Milton Friedman argued that consumption is related to permanent rather than current income. He was therefore more sceptical about he usefulness of a tax change for stabilisation purposes than one who believes that consumption depends on current disposable income. Policy makers usually use Fiscal policy to alter the level, timing or composition of government expenditure and/or the level, timing or structure of tax payments. And they use Monetary policy to alter the supply of money and/or credit and also to alter interest rates. In keynesianism, government uses fiscal policy which is a list of policies that government spending and taxing can be used to improve the performance of an economy. There are two major views on the government’s role in the economy, the Keynesian view, and laissez faire. The Keynesian view is often held by liberals and democrats. This is the belief that it is the government’s responsibility to regulate and attempt to manipulate the economy. This is often characterized by taxing and subsidizing, and redistribution of wealth. The laissez faire philosophy is held by republicans and libertarians. In a laissez faire economy, the market determines where the money flows. Those who participate in the market determine the supply and demand with the way they spend their time and money.
According the book, The General Theory of the Employment, Interest and Money, Keynes argues that the level of employment is not determined by the price of labor but by the spending of money on collective demand. Also, he argues that it is wrong to assume competitive market will deliver full employment. Likewise, it is wrong to believe that full employment is natural, the self-correcting and equilibrium state of a monetary economy. In contrast, under employment and under-investment are natural states to be seen unless active measures are taken. They are opposites on the economic policy field and were introduced in the 20th century, but are known for their influence on the economy in the United States both were being used to try and help the economy during the Great Depression.
A theme that dominates modern discussions of macro policy is the importance of expectations, and economists have devoted a great deal of thought to expectations and the economy. Change in expectations can shift the aggregate demand (AD) curve; expectations of inflation can cause inflation. For this reason expectations are central to all policy discussions, and what people believe policy will be significantly influences the effectiveness of the policy.
In conclusion, I believe it is important to be conscious of the fact that in order for monetary policy to succeed and be effective, it must be combined and intertwined with other economic policies such as fiscal policy and supply-side policies. Therefore, it is not possible to solely blame monetary policy for the current economic downturn nor would it be just to praise only monetary policy during the relatively calm and stable economic periods within the United Kingdom.

Fiscal policy can be used for expansionary reasons, which is aimed at growing the economy and increasing employment, or contractionary which is intended to slow the growth of an economy. Expansionary fiscal policy features increased government spending and decreases in the tax rates as where contractionary policy focuses on lowering government spending and increasing tax rates. It must be understood that fiscal policy is meant to help the economy, although some negative results may arise.
Currently the policy is expansionary. This involves increasing AD, therefore the government will increase spending and cut taxes. Lower taxes will increase consumers spending because they have more disposable income. This will worsen the govt budget deficit.

Conclusively, all of the policies discussed have both advantageous and disadvantageous affects, and so there currently is no definite answer to the problem. Inflation can be reduced; however doing so would sacrifice the fragile recovery of the British economy. The government must therefore decide which process is more important for the long-term health of the British economy, and decide on the policies that will best improve either situation. Either way, living standards are set to fall, and real income will also decrease in the foreseeable future.
